What that post I linked is describing though is a 2D background with 3D elements painted on, a bit different than what you describe. Obviously not ALL of the scene is hand drawn, but the general layout is.
I mean, looking at those videos, you can see that the background itself is mostly hand drawn, with real time water in the "pond" area, a real time gear turning there, a real time bridge it appears, and real time lighting and particle effects. (And of course the characters.)
